When leasing is discussed in a business context, it essentially refers to renting an asset, regardless of its form. Any type of rental arrangement can be viewed as a form of leasing. There are two main types of leases: operating leases and finance leases. The key difference between them lies in what happens to the asset at the end of the lease term – in other words, how the agreement is structured.
Economic benefit and residual value responsibility
In accounting and audit contexts, the discussion often centers on who receives the economic benefit of the asset. From the perspective of a finance provider, the focus is instead on who bears responsibility for the residual value when the agreement ends. While the definitions may differ slightly, in practice they describe the same underlying relationship.
The five core components of a lease agreement
Every lease agreement contains five fundamental components, in addition to insurance and other supplementary terms. A lease is built around the following elements:
An asset with a price: something that has value and is made available under the lease.
A defined lease term: leasing always applies for a specified period of time.
An interest rate: which affects the overall cost of the agreement.
A fee: the amount paid on a recurring basis throughout the lease term.
A residual value: the estimated value of the asset at the end of the lease term.
These five components are always present in a lease agreement, although not all of them are necessarily visible to the customer. Depending on whether the lease is structured as an operating lease or a finance lease, the arrangement and transparency of these components may vary – particularly in how the residual value is handled.
